Case 011Scheme design and product strategyCore

A mid-sized AMC must choose its next launch: a defence theme NFO that distributors are asking for, or a multi-asset fund. It already runs two thematic funds and has no multi-asset fund. Which launch, and how do you justify it to the board?

NUNuveenLondon · 2023

1The situation

Aparajita Mutual Fund manages Rs 18,000 crore. Its distributors raised Rs 1,100 crore in its last NFO and say a defence theme fund would raise more now, after a strong run in defence stocks. The AMC already runs two thematic funds. It has no multi-asset fund, a category that mixes equity, debt and gold in one scheme.

The product team's working assumptions: the theme NFO raises Rs 1,500 crore and then loses 15% of its AUM a year as the theme cools and early buyers leave. The multi-asset fund raises Rs 600 crore and then grows 25% a year from monthly investment plans and flows. After distribution costs, the AMC earns 0.9% a year on the theme fund and 0.8% on the multi-asset fund. Market returns are left out to keep the comparison about flows.

2Your task

Which fund should Aparajita launch, and what would you say to a board that sees the bigger NFO number?

Quick check

On these assumptions, in which year does the multi-asset fund's AUM overtake the theme fund's?

Worked solution

Try it on paper, then open one step at a time.

30-second answerThe answer to give first

Launch the multi-asset fund. It fills a gap in Aparajita's lineup and in its investors' portfolios, and on the team's assumptions its AUM overtakes the theme fund's in year 3 and its yearly revenue does so in year 4. The theme fund raises more on day one and earns more over the first few years, so the board should hear that trade-off plainly. A third theme fund adds risk to the investors and to the AMC's brand.

Step 1What is the board really choosing between?

A bakery can put its oven time into a festival special that sells out in a week, or into everyday bread that customers come back for every morning. The special makes the bigger single day. A fund launch is a choice between the money it raises at launch and the money it keeps, and the board sees only the first number unless someone shows it the second. Aparajita's distributors are right that the defence theme would raise more, about Rs 1,500 crore against Rs 600 crore. The case turns on what happens after the NFO closes.

Same three questions for both launches, AUM in Rs croreDefence theme NFOFits the lineup?Third theme fund ina lineup of 2 themesAUM, launch to year 51,500Launch1,275Yr 11,084Yr 2921Yr 3783Yr 4666Yr 5Who buys it?Buyers arrive after thetheme has already runMulti-asset fundFits the lineup?Fills an empty slot:no multi-asset fund todayAUM, launch to year 5600Launch750Yr 1938Yr 21,172Yr 31,465Yr 41,831Yr 5Who buys it?Monthly savers whostay for years
The defence theme fund would be Aparajita's third thematic fund and shrinks from Rs 1,500 crore to about Rs 666 crore by year five, while the multi-asset fund fills an empty slot and grows from Rs 600 crore to about Rs 1,831 crore.
Step 2How do the two launches compare over time?

Run both through the assumptions. The theme fund earns more at first because it starts 2.5 times bigger at a slightly higher fee. The multi-asset fund's AUM overtakes in year 3, its yearly revenue overtakes in year 4, and its cumulative revenue overtakes in year 7. By year five the multi-asset fund is about 2.8 times the size of the theme fund. These are assumptions, not forecasts; the board should challenge the 15% outflow and the 25% growth, and the model makes it easy to show which way each changes the answer.

YearTheme fund AUMMulti-asset AUMTheme revenue, cumulativeMulti-asset revenue, cumulative
Year 11,27575013.54.8
Year 39211,17234.718.3
Year 56661,83150.139.4
Year 74812,86161.172.4
Rs crore, flows only. The theme fund leads on cumulative revenue for the first 6 years; from year 7 the multi-asset fund has earned more in total and is growing while the theme fund shrinks.
Step 3Why does lineup fit matter beyond the numbers?

Three reasons. A third theme fund concentrates the AMC's book in products that sell best after a run-up, so investors tend to arrive near the top and leave after a fall, which is the pattern behind the 15% outflow assumption. Second, a theme fund does not fit most investors as a core holding; a multi-asset fund can, and it gives distributors something to recommend through a full market cycle. Third, the regulator's category rules limit how many schemes an AMC can run in most categories; a multi-asset fund uses an empty slot, while thematic funds are more open. Check the current categorisation rules before the board meeting rather than relying on memory.

Step 4What do you tell the board?

Lead with the recommendation and the trade-off in one breath: the theme fund raises more at launch and earns more for 6 years, and the multi-asset fund builds a larger, steadier business that overtakes in year 3 on AUM. The best launch fills a gap in investors' portfolios, not just a gap in the sales calendar. Then name what would change your mind: evidence that the AMC's earlier theme funds kept their assets, or a multi-asset fund that distributors could not sell. Finally, keep distributors close: a well-run multi-asset NFO with monthly investment plans gives them a product they can place for years, which a third theme fund does not.

Where candidates lose it

The usual loss is choosing on the NFO number alone, which is the number the distributors brought. The interviewer wants a view on what the money does after launch: whether it stays, and whether the investor is served.

The second is dismissing the theme fund without numbers. A board will not accept taste; it accepts a crossover year and an honest statement that the theme fund wins the first few years.

What the interviewer asks next

  • The theme fund's outflow is only 5% a year. Does your answer change, and in which year does the crossover move?
  • How would you design the multi-asset fund's asset mix and benchmark?
  • Distributors threaten to push a rival's defence NFO instead. How do you respond?

Asked at Nuveen, Generalist, London, 2023 (Wall Street Oasis): First we had a group case study regarding the launch of a specific product

← Case 010A Rs 9,000 crore small cap fund receives Rs 1,800 crore in a month. Its 60 stocks have a median daily turnover of Rs 18 crore and it can buy 15% of volume without moving prices. How long does deployment take, and should it limit lump-sum inflows?Case 012 →Surveillance finds that an account linked to a dealer's relative bought ahead of 14 of the fund's large orders over six months, earning about 1.1% per trade. How would you confirm the pattern, estimate the harm to the fund, and respond?
